The thing that is "on its last leg" is about to break down for good. The car is in poor condition and won't last much longer.

The expression actually uses a plural: "on its last legs". Imagine as though it had a stockpile of legs which it was using up, and now has only the two remaining legs. After those last two legs are used, it won't run anymore. "On its last leg" (singular) has a positive meaning, ie. a "leg" is a section of a race, and you are running the last section. The finish line is near, and the end will be a good thing. We would not actually use this phrasing, but instead: "on it's final leg". Funny how one letter can change the whole meaning!
